Scene 1: Before Birth By Sleep
Oswald was once Yen Sid's apprentice. He was a skilled keyblade weilder and was even qualified to be a master, but he was never officially tested yet. He often felt the ever growing darkness inside Xehanort and wanted to stop him. But Yen Sid forbid it, saying, "It isn't the right time to confront Xehanort. While it is true that his darkness grows, part of him still remains true to the light and facing him now would only guarantee his future in darkness". Still, Oswald often prevented Xehanort plans from going too far. That was until Oswald witnessed Xehanort pull the darkness out of Ventus, thus creating Venitas. He couldn't restrain himself anymore and challenged Xehanort right then and there. But Xehanort was careful, he didn't want anyone to think he had done something to Oswald, but realizing it was him who delayed his plans time and again, he did want to get rid of Oswald, so instead he used Oswald's eagerness and short-temper to trick him. Xehanort fled to several different worlds, both far and uncharted, while making sure that Oswald was not far behind him. Then he stopped in one of the worlds and battled Oswald. It was a close match between Oswald and Xehanort, but Xehanort had a slight advantage, he had Venitas. And so, Oswald lost.

(can be skipped) Scene 2: During the battle of Xehanort & Venitas vs. Oswald
As Yen Sid mentioned, Xehanort fought Oswald with both light and dark magic. It was a close match between Oswald and Xehanort, but Xehanort had a slight advantage, he had Venitas. Even Oswald has his limits; It was two against one, the longer the battle dragged on, the less chance he had of winning ('cause he'd get tired faster). But Oswald was always one with luck on his side, when Venitas attacked Oswald from the air, Oswald countered with aero, and like a wind storm, there was a lot of dust. Xehanort was temporarily distracted, shielding his eyes from the dust and by chance, when Venitas breaks out of the aero, he lands on the edge of a crater and tries to regain his balance. Oswald takes this chance and strikes Venitas with a beam of light, Venitas falls in the crater and Oswald traps him with light orbs----- it looks like the orbs that Terra and Aqua fought during their test of mastery, except these orbs work like electrically charged jail bars, Venitas can't touch them without getting "shocked" by light, he's completely immobilized by this skill. When Xehanort sees this, he realizes that Oswald's ability to control light far exceeds his own.

Xehanort says, "You truly are strong in light, Oswald. But the universe is made of both light and dark; It cannot exist without the other. But light is winning, taking more than it should, you are proof of this, Oswald. Your light is stronger than mine. I cannot beat your light, but I don't have to. You can bring the balance to the universe, but first you have to use your darkness, without it you are only using half of your true strength."

Oswald replies, "Never! I'll never turn to darkness!"

Xehanort explains, "You have been mislead Oswald, darkness doesn't have to consume you, like what Eraqus has you to believe.  Rejecting it will only limit your prowess, but by controlling it like I have, you unlock skills you never thought possible. It works with the light not against it. Using it together is one's true potential itself!"

Oswald doesn't even flinch, obviously not believing Xehanort's words.
Xehanort disappointedly continues, "What a shame, you have so much talent yet you understand so little."

Oswald shouts, "Give up Xehanort! You said it yourself, you can't beat me!"

Xehanort laughs and says, "Your ignorance only proves my point, Oswald. I only said I could not beat your light with my light, which is why I was using both my light and darkness to defeat you, to prove to you how much stronger they are together. But since even you have rejected darkness, you've left me no other choice. I'll have to prove to you just how powerful darkness can be!"

Then, Xehanort tilted further into darkness and began showing a dark aura.
Xehanort continues, "Oswald, darkness is just as powerful as light, why are you so stubborn to believe it!"

Oswald replies, "I know darkness is just as powerful, but it also corrupts you. It consumes you until it finally takes control of you. Tell me Xehanort, as long as darkness exists, why shouldn't light overwhelm it? It's better that way, 'cause darkness can't be controlled!"

Xehanort pauses for a while and says, "Thread carefully Oswald, light may be more deceiving than you believe. But why am I wasting my time, it looks like there's no way I can change your mind now. Fine. You can be light just like the others, but now I will be DARKNESS!"

With that said, Xehanort started to use attacks he had not dared to try before. He summons a meteor shower and though Oswald carefully dodges it, many hit and destroyed the light orbs that surrounded Venitas and created an opening. Venitas escapes and the pressure is on Oswald. Because Xehanort has freely opened himself to the darkness, he starts to attract heartless and an eerie cloud(making the darkness stronger). Now not only is Oswald fighting an army of heartless, but Venitas is getting stronger (becoming more like the extra boss of BBS, the lingering spirit). Xehanort didn't intervene too much this time, Venitas alone was a match for Oswald now. And with the army of heartless that have appeared, it was just too overwhelming, even Oswald couldn't do it. And so, Oswald lost.

Scene 3: After the Battle
Oswald, thinking he would die, had no regrets. But Xehanort, impressed by Oswald's potential, instead took Oswald's heart and bound it to the world they stood on. Oswald could not leave until he reclaimed his heart. Xehanort left the world saying, "Your heart is bounded to this world by darkness, and only when you learn to control the true darkness within you can you escape.". Oswald wept in agony, realizing what Xehanort had done. His screams were not heard, not even by Yen Sid. Though, Yen Sid felt Oswald's pain for a moment, a pain he would not soon forget. Yen Sid searched long and hard but could not locate him, for he was hidden by the darkness but he blended with the light.

Eventually, Yen Sid stopped looking and took on a new apprentice named Mickey. Oswald lasted for at least ten years before beginning to use the darkness (Time between separation of Ventus and Venitas to KH1). Then after KH2, he finally escapes, but is Oswald still himself?

Scene 4: Mickey vs. Oswald
Oswald then encounters Mickey in Twilight Town(at the station). Mickey didn't know what to think of Oswald. He felt signs of both dark and light in him, yet it was different, as if the light was distorted. Oswald says nothing, but reveals his keyblade.

"A Keyblade!?", Mickey said shocked. Mickey also reveals his keyblade, and both take a fighting stance.
"Who are you?", Mickey said confused.

Oswald made the first strike, but mickey blocks.
"You left me!", Oswald said angered.

Mickey repels Oswald back. "Left you? Have we met before?"
Mickey said even more confused.

Oswald even more angered increases his speed. He strikes several times, shifting from one direction to another. Mickey struggles to keep up with Oswald's speed, but fails to block one strike from behind. Mickey falls, but quickly jump rolls away, creating distance between them.

"Who are you?" Mickey repeats himself.

Oswald responds with hatred, "You have no excuse. You left me."

Oswald uses his keyblade to summon lightning, except its color was black. Mickey swiftly avoids the lightning. To Mickey's surprise, he instinctively dodged a fireball from behind, and noticed three homing ice shards coming at him (the fireball was colored blue but it was covered with dark violet and the ice as clear as amber). Oswald was using three magic spells simultaniously!

"Nice huh, just a little trick I learned while you left me to rot.", Oswald exclaims.

Mickey spins and shields himself with light magic preventing any of Oswald's attack from hurting him. Oswald tries to break Mickey's shield by surrounding him with a massive number of ice shards, both high and low pointed directly towards him, and launches them all simultaniously at Mickey. But it wasn't enough to break Mickey's defense. Mickey stops spinning after that attack, but he loses sight of Oswald. Oswald strikes from behind, but Mickey blocks and their Keyblades clash. Both pushes and holds their ground. An energy surge eminates from their keyblades, Mickey's eminates light while Oswald's eminated dark.

"Why are you doing this? I know there's light in you!", Mickey shouts.

"Shut up! You know nothing!", Oswald replies.

The light energy surge shines brighter and the outcome of the battle is revealed. Mickey is seen thrown back and falls to the ground holding his keyblade, shattered in half.
Oswald breathes heavily, then says, "Hmph, foolish mouse. I never used light once in our battle, that rabbit is long gone."
Oswald walks away, but Mickey, still conscious shouts, "Wait! Please, who are you?". Mickey struggles to glance at him once more. Oswald looks back and says, "No one".
Now, I know mickey wasn't actually there when Oswald was abandoned, it is because Oswald blames everyone who can weild the keyblade for his torment. This is because in BBS it is revealed that it can be turned into a means of travelling to different worlds. I guess he feels that if they were looking for him, they should have found him within ten years.

Also at the end you may be wondering, if the light energy surge was brighter doesn't that mean it was stronger and if so shouldn't Mickey have won? Well, that's the ultimate question. Did Oswald simply lie at the end in not using light? Or could it be that he spent so much time in darkness he can't determine what's light and what's dark? Or is it possible that even now when he rejects light, he still uses it unconsciously? Or is it a defensive mechanism like a reflex that was retained even after being stranded? Or.......Is this what Xehanort meant "when darkness works with light and not against it"?
